What is insolvency?

Definition
Insolvency is the position of a business or company that cannot pay its debts as they fall due. It is about timing as much as totals: a business that owns more than it owes can still be unable to pay bills on time if its assets cannot be turned into cash quickly enough.
Up-to-date books are how a business sees its own position. A list of unpaid supplier bills sorted by due date, a list of what customers owe and a cash flow forecast together show which debts fall due in the coming weeks and whether the money to pay them is expected to be there.
Insolvency, liquidity and liquidation are linked but different. Liquidity is how easily assets turn into cash, insolvency describes a business that cannot meet its debts on time, and liquidation is how a company is formally wound up.
In Australia
business.gov.au's glossary describes insolvency as being unable to pay debts on time. Its separate entry for bankruptcy describes a process in which an appointed trustee manages a person's assets and financial affairs.
Its page on recognising financial trouble gives customers who often pay late, and difficulty paying suppliers or loans, as signs of a cash flow problem. Where there are concerns about whether the business can keep going, it suggests getting advice early from a professional such as a solicitor, an insolvency practitioner, a bookkeeper or a business adviser.
Its page on managing business debt names the Small Business Debt Helpline among the services that can help, and suggests professional help before any application for bankruptcy or insolvency, as there may be other ways to repay the debt.
Common mistakes
- Taking a healthy net assets figure as proof that the business can pay what it owes this month.
- Letting the books fall weeks behind, so overdue bills only come to light when suppliers chase them.
- Using insolvency and bankruptcy as if they were the same thing, when bankruptcy is the formal process for a person.
